DBRS Morningstar Upgrades and Confirms Ratings of abc SME Lease Germany S.A., acting in respect of its Compartment 6
Consumer/Commercial LeasesDBRS Ratings GmbH (DBRS Morningstar) took the following rating actions on the notes issued by abc SME Lease Germany S.A., acting in respect of its Compartment 6 (the Issuer):
-- Class A Notes confirmed at AAA (sf)
-- Class B Notes upgraded to AAA (sf) from AA (sf)
The ratings of the notes address the timely payment of interest and the ultimate repayment of principal by the legal final maturity date in November 2028.
The rating actions follow an annual review of the transaction and are based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses as of the June 2022 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables;
-- Current available credit enhancement to the notes to cover the expected losses at the AAA (sf) rating level;
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
The Issuer is a static securitisation of receivables related to commercial leases extended to small and medium-size enterprises (SMEs) and self-employed individuals in Germany. The leases were originated and are sub-serviced by abcfinance GmbH, ETL Leasing GmbH, milon financial services GmbH, and Hako Finance GmbH (all either majority or fully owned subsidiaries of abcfinance GmbH), while abcbank GmbH (abcbank) acts as the master servicer. The transaction closed in November 2019 with an initial portfolio of EUR 512.7 million.
PORTFOLIO PERFORMANCE
As of the June 2022 payment date, receivables that were 0 to 30 days, 30 to 60 days, and 60 to 90 days delinquent represented 0.6%, 0.3%, and 0.0% of the outstanding collateral balance, respectively, while receivables more than 90 days delinquent amounted to 0.1%. Gross cumulative defaults, defined as receivables at least 180 days in arrears per the transaction documentation, amounted to 2.0% of the initial portfolio balance, of which 48.7% has been recovered to date.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted a loan-by-loan analysis of the remaining pool of receivables and has updated its base case PD and LGD assumptions to 3.3% and 51.2%, respectively. DBRS Morningstar updated its lifetime default assumption at the AAA (sf) rating level to 16.4%, after considering coronavirus-related adjustments.
CREDIT ENHANCEMENT
The subordination of the respective junior obligations provides credit enhancement to the rated notes. As of the June 2022 payment date, credit enhancement to the Class A Notes increased to 65.8% from 33.5% at the time of the previous annual review 12 months ago; credit enhancement to the Class B Notes increased to 32.5% from 16.5%.
The transaction benefits from liquidity support provided by a cash reserve, available to cover senior expenses and interest payments due on the rated notes. The reserve was funded to EUR 1.95 million at closing through a subordinated loan granted by abcbank, and has since amortised to its floor level of EUR 975,000.
The Bank of New York Mellon, Frankfurt branch (BNYM Frankfurt) acts as the account bank for the transaction. Based on the DBRS Morningstar private rating of BNYM Frankfurt, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the ratings assigned to the notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.
The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an immediate economic contraction, leading in some cases to increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many SME/leasing transactions. The ratings are based on additional analysis to expected performance as a result of the global efforts to contain the spread of the coronavirus.
For this transaction, DBRS Morningstar increased the expected default rate on receivables granted to enterprises operating in certain industries based on their perceived exposure to the adverse disruptions of the coronavirus, and conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand high levels of payment holidays in the portfolio.

Sensitivity Analysis: To assess the impact of changing the transaction parameters on the ratings, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the ratings (the base case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 3.3% and 51.2%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), ceteris paribus. If the PD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), ceteris paribus. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf).
