DBRS Morningstar Confirms Rating of Silver Arrow S.A., acting in respect of its Compartment 11
AutoDBRS Ratings GmbH (DBRS Morningstar) confirmed its AAA (sf) rating on the Class A Notes issued by Silver Arrow S.A., acting in respect of its Compartment 11.
The rating on the Class A Notes addresses the timely payment of interest and the ultimate repayment of principal on or before the legal final maturity date.
The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- The portfolio performance, in terms of level of delinquencies, defaults, and losses, as of the May 2022 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables;
-- Current level of credit enhancement available to the Class A Notes to cover the expected losses at the AAA (sf) rating level;
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
The transaction is a securitisation of amortising and balloon auto loan receivables, originated and serviced by Mercedes-Benz Bank AG, a wholly owned direct subsidiary of Mercedes-Benz Group AG, to private and commercial borrowers in the Federal Republic of Germany to finance the purchase of new and used vehicles.
The transaction is not exposed to residual value risk, however the presence of a mandatory or an optional balloon payment due at the end of the agreement, exposes the Issuer to balloon risk. The legal final maturity date is on the February 2027 payment date.
PORTFOLIO PERFORMANCE
Delinquencies are low since closing with loans that are two to three months in arrears and more than three months in arrears both representing 0.1% of the outstanding portfolio balance, stable from the last annual review.
According to the transaction documents, defaulted loans are defined as loans that are more than six instalments in arrears or that have been declared defaulted by the servicer. As of the May 2022 payment date, the total gross default ratio according to this definition was 0.4% of the initial portfolio balance, up from 0.2% at the last annual review.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the current pool of receivables including additional coronavirus-related adjustments and updated its base case PD and LGD assumptions to 3.3% and 30.8%, respectively, down from 4.0% and 33.0%, respectively at the last annual review.
CREDIT ENHANCEMENT
The credit enhancement to the Class A Notes consists of the subordination of the Class B Notes.
As of the May 2022 payment date, the credit enhancement to the Class A Notes increased to 21.8% from 19.2% at the last annual review.
The transaction benefits from a General Reserve, which was funded through a Subordinated Loan at closing, and as of the May 2022 payment date was at its target balance of EUR 9.45 million. The General Reserve is non-amortising and covers senior fees and provides liquidity support to the Class A Notes.
Elavon Financial Services DAC (Elavon) acts as the account bank for the transaction. Based on the DBRS Morningstar private rating of Elavon, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.
DZ BANK AG Deutsche Zentral-Genossenschaftsbank, Frankfurt am Main (DZ Bank) acts as the swap counterparty for the transaction. DBRS Morningstar's Long Term Critical Obligations Rating of DZ Bank at “AA” is above the First Rating Threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.
DBRS Morningstar analysed the transaction structure in Intex DealMaker.
The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an immediate economic contraction, leading in some cases to increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many SME transactions. The ratings are based on additional analysis to expected performance as a result of the global efforts to contain the spread of the coronavirus.
For this transaction DBRS Morningstar applied a 1.5 adjustment factor on the underlying one-year PD for obligors in high risk industries based on their perceived exposure to the adverse disruptions of the coronavirus. As per DBRS Morningstar’s assessment, 5.9% of the outstanding portfolio balance represented industries classified in the high-risk economic sectors.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 3.3% and 30.8%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would remain constant at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A Notes would remain constant at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would remain constant at AAA (sf).
