DBRS Morningstar Confirms Rating on Cavern Funding 2020 plc
AutoDBRS Ratings Limited (DBRS Morningstar) confirmed its rating on the Class A Notes issued by Cavern Funding 2020 plc (the Issuer) at AAA (sf).
The rating addresses the timely payment of scheduled interest and the ultimate repayment of principal by the legal final maturity date.
The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses as of the October 2021 payment date.
-- Updated probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables.
-- Current available credit enhancement to the Class A Notes to cover the expected losses at the AAA (sf) rating level.
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
-- No revolving termination events have occurred.
The transaction represents the issuance of Notes backed by assets related to hire purchase, personal contract purchase (PCP), and lease purchase vehicle loan contracts granted by MI Vehicle Finance Limited (Mann Island, or the Seller) to borrowers in England, Wales, Scotland, and Northern Ireland. The underlying motor vehicles and motorcycles related to the finance contracts consist of cars, light commercial vehicles, motorcycles, and motorhomes. The receivables are serviced by Investec Asset Finance plc. The underlying auto loan receivables include the residual value component of PCP agreements. Mann Island is a motor finance business and part of the Investec Asset Finance group having been acquired in 2014. Mann Island's ultimate parent is Investec Bank plc.
The transaction closed on 15 October 2020 with an initial prefunding period of six months contained within a four-year revolving period scheduled to end in November 2024.
PORTFOLIO PERFORMANCE
As of the October 2021 payment date, loans with two to three months in arrears were 0.2%, while the 90+ delinquency ratio was 0.3%, both up from 0.0% at closing. Gross cumulative defaults amounted to 1.2% of the aggregate initial and additional portfolio balance.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the revolving pool of receivables and has maintained its base case PD and LGD assumptions at 7.4% and 41%, respectively. DBRS Morningstar’s analysis reflects an assessment of the worst-case collateral pool in accordance with the concentration limits.
CREDIT ENHANCEMENT
The subordination is expressed as portfolio overcollateralisation and does not include the reserve fund. As of the October 2021 payment date, credit enhancement to the Class A Notes remained unchanged since closing at 32.5%, given the transaction is still in its revolving period.
The transaction benefits from the reserve fund and the liquidity reserve. Liquidity support is multifaceted as, to supplement available revenue and a reserve fund, principal is initially diverted to fund the liquidity reserve, which can be used for shortfalls on senior expenses and interest on the Class A Notes. Furthermore, there is an additional, separate principal to interest mechanism to cover interest on these shortfalls too. As of the October 2021 payment date, both the reserve fund and the liquidity reserve are at their target levels equal to GBP 2.7 million (or 1.0% of the Class A Notes) and GBP 1.4 million (or 0.5% of the Class A Notes), respectively.
HSBC Bank plc (HSBC) acts as issuer account bank for the transaction. Based on the DBRS Morningstar private rating of HSBC, the downgrade provisions outlined in the transaction documents, and structural mitigants inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an immediate economic contraction, leading in some cases to increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many ABS transactions. The rating is based on additional analysis to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar applied an additional haircut to its base case recovery rate and conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand potentially high payment holiday levels in the portfolio.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the ratings (the Base Case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit rating.
-- The base case PD and LGD of the current pool of loans for the Issuer are 7.4% and 41%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating on the Class A Notes would be expected to fall to AA (sf), assuming no change in the PD. If the PD increases by 50%, the rating on the Class A Notes would be expected to fall to AA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating on the Class A Notes would be expected to fall to A (high) (sf).
