DBRS Morningstar Upgrades and Confirms Ratings of Cartesian Residential Mortgages 4 S.A.
RMBSDBRS Ratings GmbH (DBRS Morningstar) took the following rating actions on the Notes issued by Cartesian Residential Mortgages 4 S.A. (the Issuer):
-- Class A Notes confirmed at AAA (sf)
-- Class B Notes confirmed at AA (high) (sf)
-- Class C Notes upgraded to AA (low) (sf) from A (sf)
-- Class D Notes upgraded to A (sf) from BBB (high) (sf)
The ratings of the Class A Notes and Class B Notes address the timely payment of interest and the ultimate payment of principal on or before the legal final maturity date in November 2054. The rating of the Class C Notes addresses the ultimate payment of interest while junior, the timely payment of interest when the notes become the most senior outstanding, and the ultimate repayment of principal. The rating of the Class D Notes addresses the ultimate payment of interest and principal.
The confirmations and upgrades follow an annual review of the transaction and are based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses, as of the May 2021 payment date;
-- Portfolio default rate (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables;
-- Current available credit enhancement to the notes to cover the expected losses at their respective rating levels; and
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
The Issuer is a securitisation of prime Dutch residential mortgage loans granted by Venn Hypotheken B.V. The portfolio is serviced by Ember VRM S.a.r.l., with Stater Nederland B.V. and HypoCasso B.V. acting as subservicers.
PORTFOLIO PERFORMANCE
As of May 2021, loans two to three months in arrears represented 0.1% of the outstanding portfolio balance, down from 0.2% in May 2020. The 90+-day delinquency ratio was 0.0%, down from 0.1% in May 2020. As of May 2021, the cumulative default ratio was 0.0%.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted a loan-by-loan analysis of the remaining pool of receivables and updated its base case PD and LGD assumptions to 2.7% and 10.6%, respectively.
CREDIT ENHANCEMENT
As of the May 2021 payment date, credit enhancement to the Class A, Class B, Class C, and Class D Notes was 11.8%, 8.2%, 5.7%, and 4.1%, respectively, up from 11.0%, 7.6%, 5.3%, and 3.8%, at the initial rating, respectively.
The transaction benefits from a reserve fund of EUR 7.1 million. The entire reserve fund is available to cover senior fees, senior swap payments, interest shortfalls on the Class A and Class B Notes, and the Class A principal deficiency ledger (PDL) before being replenished to its first target level (1.25% of the outstanding Class A and Class B Notes). The remaining reserve balance is available to cover interest shortfalls on the Class C and Class D Notes in addition to the PDLs on the Class B, Class C, and Class D Notes before being replenished to its second target level (2.0% of the outstanding Class A to Class E Notes, subject to a floor of EUR 100,000).
At closing, a prefunding reserve was funded with the overissuance of the notes to EUR 44.5 million and was used to purchase additional mortgages loans during the prefunding period prior to the first payment date.
Citibank Europe plc – Luxembourg Branch (Citibank) and Citibank N.A., London Branch act as the Issuer Account Bank and Issuer Account Agent for the transaction, respectively. Based on DBRS Morningstar’s private rating on Citibank, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.
BNP Paribas SA acts as the swap counterparty for the transaction. DBRS Morningstar's public Long Term Critical Obligations Rating on BNP Paribas SA at AA (high) is above the First Rating Threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.
DBRS Morningstar analysed the transaction structure in Intex DealMaker.
The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an economic contraction, leading in some cases to increases in unemployment rates and income reductions for borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many structured finance transactions, some meaningfully. The ratings are based on additional analysis and, where appropriate, adjustments to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar increased its expected PD for self-employed borrowers and conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand potential high levels of payment holidays in the portfolio.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 2.7% and 10.6%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would be expected to fall to AA (high) (sf).
